Bond Market to the Fed: “We Believe You”
The 10-year breakeven inflation rate slipped to 2.32% on Thursday, down 5 basis points from 2.37% the day before. That single-day move is small, but the direction matters: the bond market is quietly signaling that it thinks the Fed’s inflation battle is working.
The breakeven rate is what you get when you subtract the yield on inflation-protected Treasuries (TIPS) from the yield on regular Treasuries. When that spread falls, bond investors are collectively pricing in less inflation over the next decade. At 2.32%, expectations are sitting close to the Fed’s 2% target. The last two weeks show a tight range: 2.32% to 2.37%, which reads as a market that has largely made up its mind.
Here is where it gets interesting. Core inflation is still running hot relative to history. The real policy rate (the Fed’s rate minus inflation) is restrictive. Credit spreads are widening. Consumer sentiment is near historical lows. And yet breakeven inflation expectations are anchored, almost calm. The market is separating “inflation is still elevated” from “inflation will stay elevated,” and right now it believes the latter is less likely.
In past cycles, anchored long-run inflation expectations have given central banks more flexibility. When the 10-year breakeven holds near target even while current inflation runs above it, the Fed has historically had more room to navigate a soft landing without additional tightening. The question worth asking: is that confidence earned, or is it getting ahead of the data? Credit conditions widening and defensive sectors outperforming SPY by wide margins suggest institutional money is not reading the environment as cleanly settled.
Bottom Line: The bond market’s inflation expectations are holding steady near the Fed’s target, which is genuinely good news. The harder question is whether that calm reflects a real turn in inflation dynamics or just the market trusting a story the data has not fully confirmed yet.
